SEBI AIF Asset Protection Update 2026: Indemnity Restrictions Extended Beyond Trust Structures

SEBI has approved a structure-neutral rule: an AIF’s assets should not fund losses, damages, expenses or investor-dispute costs belonging to the manager or its officers merely because the fund uses a non-trust form.

On 24 September 2026, the SEBI Board approved extending a key investor-protection rule across all legal forms of Alternative Investment Funds. Under the current trust-form protection described by SEBI, a fund manager or its officers cannot use trust assets to pay their own losses, damages or expenses, including costs of resolving investor disputes. SEBI approved making that principle structure-neutral.

Read SEBI’s official board release, the detailed decision paper and the currently published AIF Regulations. The Best CS Firm In India implementation rule is to classify each expense by beneficiary and responsibility before allowing it into the fund ledger.

Who is affected?

  • AIF managers and their officers.
  • Sponsors, trustees, boards, designated partners and fund administrators.
  • Legal, compliance, finance and investor-relations teams.
  • Investors reviewing placement memoranda and contribution agreements.
  • Service providers invoicing investigation, litigation or dispute costs.

Startup founders are indirectly affected where an AIF investor’s internal governance influences diligence, representations, dispute clauses or follow-on decisions. The amendment concerns the fund’s allocation of costs, not the startup’s ordinary legal expenses.

Does the expense primarily arise from the manager’s or officer’s own loss or conduct?Do not allocate automatically to the AIFIncident and responsibility memo
Is it an investor-dispute cost involving manager responsibility?Apply the protected-asset rule and final amendmentClaim, engagement letter and allocation approval
Is it a genuine portfolio/fund operating expense?Check PPM, agreement, regulation and disclosureInvoice and contractual authority
Is responsibility mixed or unresolved?Use escalation and provisional accountingConflict review and independent approval

Documents requiring review

  • Placement memorandum and private placement materials.
  • Contribution or subscription agreements.
  • Trust deed, LLP agreement, articles or constitutional documents.
  • Investment-management and sponsor agreements.
  • Indemnity, exculpation and limitation-of-liability clauses.
  • Side letters and most-favoured-nation arrangements.
  • Expense-allocation, conflicts and litigation policies.
  • Insurance policies and advancement/reimbursement procedures.

Implementation steps

  1. Track legal effectiveness: distinguish board approval from the notified amendment and commencement date.
  2. Map structures: list each scheme, vehicle form and governing document.
  3. Inventory clauses: locate every indemnity, advancement and expense-allocation provision.
  4. Classify historic practice: sample legal and dispute invoices paid from fund assets.
  5. Design approval: introduce maker-checker, conflict escalation and independent review.
  6. Update documents: align PPM, agreements, policies and disclosures with the final text.
  7. Communicate: give investors clear notice where required.
  8. Test: include the control in internal audit and compliance monitoring.

Accounting and operations controls

  • Use distinct general-ledger codes for fund, manager and portfolio-company expenses.
  • Require invoices to identify the client and matter.
  • Block automatic payment from AIF accounts for disputed classifications.
  • Record recoveries, insurance proceeds and reversals against the original item.
  • Preserve committee approvals and conflict disclosures.
  • Report exceptions and ageing to the governing body.

Deadline and effective-date caution

The board paper announces the approved policy and notes that the proposal followed a public consultation issued on 23 July 2026. It does not replace the need to read the notified amendment and any circular setting transition steps. Prepare now; change legal documents and payment rules against the final operative wording.

Mistakes to avoid

  • Assuming every legal bill is automatically a fund expense.
  • Relying on a broad indemnity clause without regulatory analysis.
  • Treating company- or LLP-form AIF assets as less protected than trust assets.
  • Paying first and asking the conflict committee later.
  • Ignoring side letters that promise inconsistent expense treatment.
  • Updating the PPM but not the ledger, bank mandate and invoice workflow.

Founder / Business Takeaway

AIF managers should create a one-page expense decision tree tied to responsibility, beneficiary, governing authority and approver. Startup founders should keep investor disputes and fund-level expenses distinct from company obligations during financing negotiations.
