Startup Term Sheet Checklist for Indian Founders: Valuation, Liquidation Preference, Anti-Dilution, ESOP, Board Rights and Exit

A term sheet is short, but it can decide years of economics and control. Founders should model the exit waterfall, dilution and decision rights before treating the headline valuation as the deal.

Direct answer

A startup term sheet should be tested as three documents in one: an economics sheet, a governance map and a closing plan. The headline valuation matters, but liquidation preference, anti-dilution, ESOP expansion and control rights can matter more when the company raises again or exits.

Use the Companies Act, 2013 for the underlying issue and allotment framework and the RBI’s Master Direction on Foreign Investment in India where a non-resident investor is involved. The Best CS Firm In India review principle is simple: model every economic term, assign every closing obligation and write every control right precisely.

Read the term sheet in four passes

PassQuestionsOutput
EconomicsWhat does each stakeholder own and receive?Fully diluted cap table and exit waterfall
ControlWho approves budgets, fundraising, hiring, debt and exits?Decision-rights matrix
RiskWhat happens in a down round, founder exit or breach?Scenario analysis
ClosingWhat approvals, filings and documents are required?Responsibility and timeline tracker

Valuation and dilution checklist

  • Confirm pre-money valuation, investment amount and post-money valuation.
  • Define “fully diluted” consistently, including options, warrants and convertibles.
  • Model the ESOP pool increase before and after the investment.
  • Identify outstanding SAFEs, notes, CCDs, CCPS or promised equity.
  • Reconcile the term-sheet cap table with statutory registers and prior agreements.

Example: a ₹20 crore pre-money valuation plus ₹5 crore investment suggests a ₹25 crore post-money valuation, but a pre-closing ESOP top-up may dilute existing holders before the investor enters. Run both versions rather than relying on the headline percentage.

Liquidation preference: model the waterfall

TermFounder questionRisk signal
Preference multiple1x, 1.5x or more?Higher multiple reduces common-share proceeds
ParticipationDoes the investor also share after preference?Participating preference can create double recovery
SeniorityPari passu or senior to earlier rounds?Stacked seniority changes exit outcomes
TriggerSale, merger, asset transfer or liquidation?Overbroad deemed-liquidation events
ConversionWhen can or must preference convert?Ambiguous election mechanics

Anti-dilution and future rounds

Understand whether the protection is broad-based weighted average, narrow-based or full ratchet. Define the formula, excluded issuances and treatment of ESOPs, strategic issuances, conversions and acquisitions. Model a realistic down round and calculate the revised conversion ratio instead of accepting labels alone.

Board and reserved-matter rights

  • Board composition, observer rights, quorum and casting vote.
  • Annual budget and business-plan approval.
  • New securities, debt, acquisitions, asset sales and related-party transactions.
  • Senior hiring, compensation and founder-role changes.
  • Material litigation, IP disposal and changes to core business.

Reserved matters should protect against fundamental changes without forcing investor approval for normal operations. Use value thresholds, response timelines and deemed-consent mechanics where commercially appropriate.

Founder obligations and leaver terms

Check vesting or reverse vesting, lock-in, good-leaver and bad-leaver definitions, non-solicit, confidentiality, IP assignment, full-time commitment and founder-transfer restrictions. A leaver clause should not create an arbitrary forfeiture outcome unrelated to conduct or time served.

India closing and compliance checklist

  1. Confirm board and shareholder approvals, valuation, offer documents and identified investors.
  2. Use the permitted banking channel and keep subscription money records separate and traceable.
  3. Complete allotment, statutory registers, share certificates or demat actions and ROC filings.
  4. For non-residents, verify entry route, sectoral cap, pricing, beneficial ownership, KYC and FC-GPR reporting.
  5. Update the shareholders’ agreement, articles, cap table, ESOP schedule and data room together.

Common founder mistakes

  • Negotiating only valuation.
  • Ignoring the pre-money ESOP top-up.
  • Accepting undefined “material” consent rights.
  • Signing exclusivity without a diligence timetable or long-stop date.
  • Leaving prior promised equity outside the cap table.
  • Assuming the term sheet automatically satisfies Companies Act or FEMA requirements.

Founder / Business Takeaway

Before signing, prepare a one-page deal dashboard showing ownership, exit proceeds, board composition, reserved matters, founder restrictions and closing actions under three scenarios: the planned round, a down round and a moderate exit.

FAQ

Is a startup term sheet legally binding in India?

Many commercial terms are expressed as non-binding, while confidentiality, exclusivity, governing law, dispute resolution and costs may be binding. The wording of the actual document controls.

What does a 1x non-participating liquidation preference mean?

Typically, the investor chooses either the agreed preference amount or the proceeds available on conversion to equity, rather than receiving both. The precise definition and waterfall must be checked.

Should the ESOP pool be created before or after investment?

That negotiation materially changes founder dilution. Founders should compare pre-money and post-money pool scenarios in a fully diluted cap-table model.
